If a santa made a crack on my son, I probably would laugh and make a crack back at him. No 3 year old knows who Paul Bunyan is, so why would the kid just assume it was an insult? Heck, for all the kid knows, PB is a superhero.

I've actually been a santa before. It's an extremely monotonous job, so the guy was probably just cracking jokes to make the day go by easier. People should lighten up. That said, the dude should've realized that not everyone has a sense of humor.
